The 33-year-old midfielder arrived from Mexico's Monterrey, where he made 91 league appearances in three seasons, reports Xinhua news agency.
"I'm very happy to be here. I never imagined playing for a team with so much history," Sanchez said in a Santos statement on Tuesday.
Sanchez, who played in three of Uruguay's five matches at this summer's World Cup in Russia, is the second high profile player to join Santos this month. The club made famous by Pele also signed Costa Rica captain Bryan Ruiz on a two-and-a-half year contract.
Santos, eight-time winners of Brazil's Serie A championship, are currently 15th in the league's 20-team standings after 13 matches.
